If my water heater has heat loops (piping "u" to stop heat loss) on the supply and output lines, and I then insulate these lines, will the insulation cause the heat loops to not work?

Good question - they'll still work AND you'll save some energy since you'll slow the heat dissipation from the loops to the ambient air.
